Club president Florentino Perez announced the decision a day after a 2-2 draw at Valencia left them third in the table, two points behind rivals Barcelona, and four behind leaders Atletico Madrid.
The draw game at Mestalla proved to be the final straw in a crisis that started with an embarrassing 4-0 home defeat by bitter rivals Barcelona in November.
